In this guide we focus on three technical indicators, moving averages, RSI (Relative Strength Index), and MACD (Moving Average Convergence Divergence), because they are among the most well-known and widely used in trading. They provide a robust framework for new traders to begin analysing price movements and market trends effectively.
Moving averages
Moving averages smooth out price data over a specific period, helping traders identify the direction of a trend by filtering out short-term fluctuations. The Simple Moving Average (SMA) is the average price over a set number of periods, giving equal weight to all data points; the Exponential Moving Average (EMA) gives more weight to recent prices, making it more responsive.
For trend identification, a price above the moving average indicates an upward trend and below suggests a downward trend. For crossover strategies, a bullish signal occurs when a short-term moving average crosses above a long-term one, and a bearish signal when it crosses below.
Relative Strength Index (RSI)
The RSI is a momentum oscillator that measures the speed and change of price movements within a range of 0 to 100, helping traders determine whether an asset is overbought (above 70) or oversold (below 30). Overbought suggests the asset may be due for a correction; oversold indicates it may be poised for a rally.
Divergences add nuance: a bearish divergence occurs when price makes higher highs but RSI makes lower highs, warning that momentum is weakening. A bullish divergence happens when price makes lower lows but RSI makes higher lows, suggesting downward momentum is losing strength.
Moving Average Convergence Divergence (MACD)
The MACD is a trend-following momentum indicator showing the relationship between two moving averages of an asset's price. It consists of the MACD line, the signal line, and a histogram. A bullish signal occurs when the MACD line crosses above the signal line; a bearish signal when it crosses below. Divergences between the MACD line and price can indicate a potential reversal, and the histogram visualises momentum, growing means increasing momentum, shrinking means weakening.
